Box 1 The end of LIBOR: an overview of benchmark reforms in major currencies
Greater trading volume in monthly and quarterly SOFR futures is expected to eventually facilitate the creation of additional tenors, producing a curve that reflects expectations for where the rate will be in the future. Tomorrow heralds an important milestone in the evolving saga of LIBOR’s discontinuation, seeing the launch of the fifth and final rate, €STR, as the proposed successor to euro LIBOR. However, although in our other articles (available here and here) we have encouraged market participants to keep abreast of market developments and make the transition over to the relevant risk-free rate when appropriate, this article tells a slightly different story. Here we note that while LIBOR’s demise is scheduled for the end of 2021, taking with it its euro rate, the market already had (and is likely to continue to have) a viable alternative to euro LIBOR in the form of EURIBOR. Depending on the asset class, the recommendations suggest using either forward-looking €STR rates (subject to their future availability), or a compounded €STR rate in all other cases. During the first of these, starting in September 2017, the €STR was developed and implemented. In the second stage, after the launch of the €STR in October 2019, the two rates co-existed side by side, with EONIA based on a new calculation method, i.e. it became fully dependent on the €STR plus a fixed spread. The official cessation of EONIA on 3 January 2022 marked the final stage of the transition. LIBOR is calculated for just five major currencies—the dollar, euro, pound, Swiss franc, and yen. Issuance of SOFR-linked bonds continues to increase, yet the leveraged loan and CLO markets have been slow to shift from LIBOR, citing the lack of a forward-looking term structure that extends beyond SOFR’s overnight tenor, a common refrain globally.
